The 2022 housing market has been defined by two key things: inflation and rapidly rising mortgage rates . And in many ways, it's put the market into a reset position.

As the Federal Reserve (the Fed) made moves this year to try to lower inflation, mortgage rates more than doubled – something that’s never happened before in a calendar year. This had a cascading impact on buyer activity, the balance between supply and demand , and ultimately home prices. And as all those things changed, some buyers and sellers put their plans on hold and decided to wait until the market felt a bit more predictable.

But what does that mean for next year? What everyone really wants is more stability in the market in 2023. For that to happen we’ll need to see the Fed bring inflation down even more and keep it there. Here’s what housing market experts say we can expect next year.

What’s Ahead for Mortgage Rates in 2023?

Moving forward, experts agree it’s still going to be all about inflation. If inflation is high, mortgage rates will be as well. But if inflation continues to fall, mortgage rates will likely respond. While there may be early signs inflation is easing as we round out this year, we’re not out of the woods just yet. Inflation is still something to watch in 2023.

Right now, experts are factoring all of this into their mortgage rate forecasts for next year. And if we average those forecasts together, experts say we can expect rates to stabilize a bit more in 2023. Whether that’s between 5.5% and 6.5%, it’s hard for experts to say exactly where they’ll land. But based on the average of their projections, a more predictable rate is likely ahead (see chart below) :

That means, we’ll start the year out about where we are right now. But we could see rates tick down if inflation continues to drop. As Greg McBride, Chief Financial Analyst at Bankrate , explains :

“. . . mortgage rates could pull back meaningfully next year if inflation pressures ease. ”

In the meantime, expect some volatility as rates will likely fluctuate in the weeks ahead. If we see inflation come back under control, that would be good news for the housing market.

What Will Happen to Home Prices Next Year?

Homes prices will always be defined by supply and demand. The more buyers and fewer homes there are on the market, the more home prices will rise. And that’s exactly what we saw during the pandemic.

But this year, things changed. We’ve seen home prices moderate and housing supply grow as buyer demand pulled back due to higher mortgage rates. The level of moderation has varied by local area – with the biggest changes happening in overheated markets. But do experts think that will continue?

The graph below shows the latest home price forecasts for 2023. As the different colored bars indicate, some experts are saying home prices will appreciate next year, and others are saying home prices will come down. But again, if we take the average of all the forecasts ( shown in green ), we can get a feel for what 2023 may hold.:

The truth is probably somewhere in the middle. That means nationally, we’ll likely see relatively flat or neutral appreciation in 2023. As Lawrence Yun, Chief Economist at the National Association of Realtors (NAR), says :

“ After a big boom over the past two years, there will essentially be no change nationally . . . Half of the country may experience small price gains, while the other half may see slight price declines.”

During a recession , the talk of economic recovery in shapes named after letters is one way for economists to forecast the financial future.

When you hear these shapes — U, V, and W, for example — analysts are talking about how the recovery period may look if plotted onto a graph that tracks the overall state of the economy. For decades, these letter-shape descriptors have been used to explain different kinds of recoveries, but recently, a new symbol has entered the lexicon: the K-shaped recovery.

When compared to other recovery shapes, the K-shaped recovery poses a troubling, divergent economic future, one where the economy rebounds unevenly, and where the wealthy benefit while just about everyone else gets left behind.

What does a K-shape recovery tell us about the US economic system? And what implications might this type of recovery have for income and wealth inequality? Here's what you need to know about K-shaped recoveries.

What is a K-shaped recession?

A K-shaped recovery is a post-recession scenario in which one segment of the economy begins to climb back upward while another segment continues to suffer. If illustrated, the economic growth would roughly resemble the two diverging diagonal lines of the letter "K" — hence the name.

This is quite unusual. Traditionally, when the economy dips, it's felt throughout every industry and demographic, and vice-versa when the economy eventually recovers. Of course, the impact is often greater on some than on others. But overall, nations and people all experience economic or business cycle changes as one entity.

Why the divergence in reaction with the K-shaped recovery? The theory is that it stems from pre-existing social and economic divides that are then exacerbated by a recession or other economic catastrophe. The economy is essentially split in two. The divisions can occur along social class, racial, geographic, generational, or industry lines — or a combination thereof.

What's particularly concerning about a K-shaped recovery is the way it splinters the economy, continually widening the gap between those who are doing well and those who are not. In the end, a K-shaped recovery makes any existing problems of economic inequality much worse.

Have we ever had a K-shaped recession?

While talk of V-shaped, U-shaped, and W-shaped recoveries has been around for decades, the concept of a K-shaped recovery first emerged in 2020 during the COVID-19 pandemic .

While the US has certainly seen recessions in which different segments of the economy recovered at different rates, it's the unique nature of this pandemic-induced recession that's prompted the creation of the term "K-shaped recession." This isn't surprising, considering the COVID-19 recession has been deemed the most unequal recession in modern US history.

The K-shaped recovery as a result of COVID-19

The COVID-19 pandemic has created a clear rift in the economy, so it makes sense that the K-shaped theory is gaining ground. There are multiple ways to characterize this divide — between those who lost work and those who didn't, between "Main Street" and "Wall Street," between those who work in industries that are still thriving and those who work in industries that are unable to operate.

According to a September 2020 article published by the US Chamber of Commerce President Suzanne Clark, one major divide is occurring along industry lines. There are "recovery industries" that are nearly back to business as usual, such as technology, some retail, and software services. Then, there are "industries needing assistance" that still haven't recovered and perhaps never will — travel, entertainment, hospitality, and food services.

Reports from the Pew Research Center also suggest significant divisions along class, generational, and racial lines. Low-income families, young adults, and Black and Hispanic Americans were hit hardest by the pandemic and are largely still struggling to recover.

There's also a rift between higher-paid and/or salaried employees who can work from home and minimum-wage or hourly workers who must be physically present to do their jobs.

K-shaped recovery vs. other recovery types

As mentioned, the K-shaped recovery is the latest addition to a roster of recovery classifications that economists identify by letter.

V-shaped recovery: A sharp decline followed by a rapid recovery, with very little time spent at the trough, or low point, of the recession.
U-shaped recovery: A steep decline followed by a period of time in which the economy sits at the low point of the recession before finally recovering.
W-shaped recovery: Also known as a double-dip recession , this is a scenario when the economy experiences a steep decline, followed by a small and temporary recovery and then a second decline.
L-shaped recovery: A severe recession in which the economy declines and doesn't recover for years, if ever.

The financial takeaway

A K-shaped recovery occurs after a recession when certain parts of the economy resumes growth while others lag behind indefinitely, and it's a type of recovery that rose to prominence during the COVID-19 pandemic.

At the start of the COVID-19 pandemic, the richest 1% of Americans already owned 30% of the country's wealth, while the bottom 50% of Americans held less than 2%. While investors and equity-owners were experiencing great gains, those living on their paychecks found that wages were barely keeping up with the cost of living.

The K-shaped recovery didn't cause these inequalities, but it does expose them. And these trends, and the resulting disparity, are likely to become even more concentrated if it continues.

The problem is what to do about it. Often the Federal Reserve and other government entities take action to alleviate financial crises and spur economic growth . But if certain indicators, like a booming stock market , suggest everything is on the up-and-up, it may be easier for lawmakers to become complacent and neglect the segment of the population that continues to struggle with low employment or low wages.

Which can make it hard to call a K-shaped recovery a recovery at all.

Mortgage applications to refinance a home loan spiked 20% last week compared with the previous week, according to the Mortgage Bankers Association’s seasonally adjusted index. That was the highest level since last March. Volume was 93% higher than a year ago.

The average contract interest rate for 30-year fixed-rate mortgages with conforming loan balances ($510,400 or less) increased to 2.88% from 2.86% last week for loans with a 20% down payment. That rate was 99 basis points higher than a year ago.

“Booming refinance activity in the first full week of 2021 caused mortgage applications to surge to their highest level since March 2020, despite most mortgage rates in the survey rising last week,” said Joel Kan, MBA’s associate vice president of economic and industry forecasting. “The expectation of additional fiscal stimulus from the incoming administration, and the rollout of vaccines improving the outlook, drove Treasury yields and rates higher.”

Mortgage applications to purchase a home, which are less sensitive to weekly rate moves, rose 8% for the week and were 10% higher than a year ago. While demand for housing is still strong, the annual comparison was lower than it has been over the past six months, as buyers are faced with a record low supply of homes for sale and fast-rising prices. However, there was a promising sign in the numbers for first-time buyers.

“The lower average loan balance observed was partly due to a 9.2% increase in FHA applications, which is a positive sign of more lower-income and first-time homebuyers returning to the market,” Kan said.

Mortgage rates continued their upward trajectory this week, following rising bond yields. Much of that is due to the Democrats’ win in Georgia, which shifted control of the U.S. Senate. There is now also an expectation of more government relief as well as vaccines rolling out faster, which would improve the employment situation and the overall economy.

“For now, an air of mortgage rate invincibility and persistent setting of new record lows has been replaced by a healthy respect for what may be the first stage of a rising rate environment, the first time we’ve seen such a thing since 2018,” said Matthew Graham, chief operating officer at Mortgage News Daily.

There are many questions about what the real estate market will look like in 2021. Should I sell? Should I stay? How do I take advantage of the low interest rates? Interest rates are unprecedentedly low. If you haven't refinanced your home at a lower rate, you should right away, especially if your 2020 income will be lower than your 2018 and 2019 income. This should create urgency if you're looking to buy a bigger property because you will be able to qualify based on your '18 and '19 income. If your 2020 income will be higher, it could be in your best interest to file your taxes early and use your '19 and '20 income to qualify and take advantage of the extremely low interest rates.
Prices will continue to accelerate in 2021. Inventory continues to be at record low levels as we are at crisis level housing and there's a continued lack of affordability. With the government keeping interest rates low, this is allowing for increased purchasing power.
The passage of Prop 19 in California will be a huge benefit to homeowners over the age of 55. With the passage of Proposition 19, set to take effect on January 1, 2021, the rules for tax assessment transfers have changed. In California, eligible homeowners could transfer their tax assessments to a different home of the same or lesser market value, which allows them to move without paying higher taxes. The two areas that will see the hardest hit of this economy on the commercial side is the office lease space of urban cities and the retail space.

This is especially true around high density office and corporate environments. This means there will be a more active residential real estate climate and also coincides with the fact that more people are adjusting to a different work from home environment whereby the demand for office space inside homes and additional space is more important. Homeowners are looking to live in suburbs or vacation areas as they are willing to commute further at less frequency because of working from home.

Southern California home prices jumped 11% in November and sales increased by 19% from last year’s levels as a robust market streak continued to defy the coronavirus pandemic that saddled the region with high unemployment, a new housing report shows.

Ultra-low mortgage rates, a pandemic-induced desire for bigger homes and an increase in the population entering their homebuying years were the main reasons for the six-month homebuying binge, housing experts said. By the end of the month, 2020 will cap eight years of steadily rising home prices.

The median price of a Southern California home — or the price at the midpoint of all sales — was $603,000 last month, up 10.8% from November 2019, DQ News reported Thursday.

That’s the third highest median in records dating back to 1988.

November sales increased 18.9% to 21,777 transactions, the highest tally for a November in 14 years.

“These numbers are not surprising at all, given tremendous demand that has grown substantially since May,” said Steve Thomas, author of Reports on Housing. “The low interest rate environment has fueled this wave of activity. … Today’s 2.67% rate increases buyers’ purchasing power and make real estate a lot more affordable.”

Freddie Mac said Thursday that the 30-year fixed mortgage rate hit its 15th record low of the year. Economists predict rates will go no higher than about 3.25% over the next one to two years. Millennials also are entering the age when people typically buy their first home, said Jeff Tucker, senior economist for Zillow. Today’s low rates are causing more renters in their early 30s to buy a home earlier than they otherwise might have.

“The mortgage rates tipped the scales toward making owning more affordable compared to renting,” Tucker said. With the number of homes for sale at the lowest level since mid-2005, bidding wars continue unabated, with homes priced under $1 million typically selling within two weeks, one agent said. “Homes still are selling very quickly, especially for this time of year,” Tucker said. “It’s a barometer of how much more demand there is.”

Just under 22,000 Southern California homes were on the market as of last week, compared with 34,555 listings a year earlier, according to Reports on Housing. Inventory remains low even though more homeowners are putting their properties on the market. Thomas reported a 15% increase in new listings in Orange County last month.

“Even with the recent surge in COVID-19 cases, homeowners are still being lured into selling their homes,” Thomas wrote.

After the pandemic put the brakes on the traditional homebuying season last spring, demand shifted until later in the year and “extended all the way through November,” Zillow’s Tucker said.

CoreLogic Deputy Chief Economist Selma Hepp said November numbers are a continuation of trends seen since sales resumed over the summer.

“Encouragingly, while November sales do show a seasonally expected decline from October, the decline is consistent with previous years and thus suggest that there is not an obvious slowdown in sales yet,” Hepp said. “A lso, pending activity suggests that we will continue to see sales exceed last year’s levels into 2021 and are even likely to pick up pace as mass vaccinations become available and more sellers put their homes on the market.”

Price and sale gains occurred last month in all six Southern California counties, with double-digit sales gains across the board.

With residents able to work from anywhere, home shoppers flocked to more affordable markets in the Inland Empire. San Bernardino County had a sales gain of 25.7% last month, the biggest increase in the region. Riverside County had the third-biggest gain, with sales up 20.1%.

The Inland Empire also had some of the region’s highest price appreciation: Up 14.3% in San Bernardino County and 12.3% in Riverside County.

“It has a lot to do with [home shoppers wanting] their own sense of personal space,” said Baron Bershaw, an agent with Re/ Max Terrasol in Huntington Beach. Families want “more space, bigger lots and bigger houses. … If you’re going to do everything at home, and you’re not spending your entertainment budget to go out, they can afford to put a little more into their house.”

L.A. County still had a high appreciation rate at 12.2%, buoyed by double-digit price gains in communities like El Segundo (up 14%, according to Zillow), San Fernando (up 13.9%) and Inglewood (up 13.4%).

“Looking into the future, this kind of double-digit price appreciation can’t go on forever,” Tucker said.

For example, if 30-year mortgage rates turn around and rise back to 3.25%, that would decrease a home shopper’s buying power by 7%.

“If rates were to rise again, that would cause price appreciation to cool off,” Tucker said. ” … Even rising to 3.25%, even that would cool price appreciation a little bit — especially for a market like L.A., where prices are so high relative to incomes.”

Freddie Mac Reports Mortgage Rates Reach Another Record Low

Freddie Mac reports for the fourteenth time this year, the 30-year-fixed-rate mortgage averaged its lowest on record: 2.71%. The previous record low was set last month at 2.72%.

“Despite persistently low mortgage rates, home sales have hit a wall ,” says Sam Khater, Freddie Mac’s chief economist. “While home buyer appetite remains robust, the scarce inventory has effectively put a limit on how much higher sales can increase. Unfortunately, the record low supply combined with strong demand means home prices are rapidly escalating and eroding the benefits of the low mortgage rate environment.”

Freddie Mac reports the following national averages with mortgage rates for the week ending Dec. 3:

30-year fixed-rate mortgages: averaged 2.71%, with an average 0.7 points, falling from last week’s 2.72% average. Last year at this time, 30-year rates averaged 3.68%.
15-year fixed-rate mortgages: averaged 2.26%, with an average 0.6 points, dropping from last week’s 2.28% average. A year ago, 15-year rates averaged 3.14%.
5-year hybrid adjustable-rate mortgages: averaged 2.86%, with an average 0.3 points, dropping from last week’s 3.16% average. A year ago, 5-year ARMs averaged 3.39%.

Fannie Mae and Freddie Mac Baseline Limit Will Increase up to $822,375

The Federal Housing Finance Agency (FHFA) announced the maximum conforming loan limits for mortgages to be acquired by Fannie Mae and Freddie Mac in 2021. In Los Angeles County, for example the new limit increases to $822,375.

Baseline limit

The Housing and Economic Recovery Act (HERA) requires that the baseline CLL be adjusted each year for Fannie Mae and Freddie Mac to reflect the change in the average U.S. home price. Earlier today, FHFA published its third quarter 2020 FHFA House Price Index® (FHFA HPI® ) report, which includes estimates for the increase in the average U.S. home value over the last four quarters. According to the seasonally adjusted, expanded data FHFA HPI, house prices increased 7.42 percent, on average, between the third quarters of 2019 and 2020. Therefore, the baseline maximum CLL it in 2021 will increase by the same percentage.

High-cost area limits

For areas in which 115 percent of the local median home value exceeds the baseline CLL, the maximum loan limit will be higher than the baseline loan limit. HERA establishes the maximum loan limit in those areas as a multiple of the area median home value, while setting a “ceiling" on that limit of 150 percent of the baseline loan limit. Median home values generally increased in high-cost areas in 2020, driving up the maximum loan limits in many areas. The new ceiling loan limit for one-unit properties in most high-cost areas will be $822,375—or 150 percent of $548,250.

As a result of generally rising home values, the increase in the baseline loan limit, and the increase in the ceiling loan limit, the maximum CLL will be higher in 2021 in all but 18 counties or county equivalents in the United States.
